To merge items, you must place three items in each of the slots marked with the circular design around the disk. When interacted with, a menu pops up, showing your currently equipped items and your Backpack on the left side of the screen and a more detailed version of the circular disk on the right side with a small blue book above it to the left, three holes marked with circlar designs at the top, right and left, a larger flanged hole with a question mark in the center, and a button marked 'Merge' on the bottom.
When entering the room, you'll see a statue of a metallic gray squat figure with chains extending from it to four pillars at the four corners of the room which is holding a circular disk. Its function is to convert weaker items into powerful ones through merging items (and their functions) together. The merging station(aka Furnace) is a room that can be spawned as long as the player has at least 7 items upon entering the scene.
